Currency Carry Trade: Definition as Trading Strategy and Example
Everyone can read the interest rates today, but what matters the most is the future rates. To close the spot position, simply sell the assets in the spot market via either a market or limit order. To close the futures position, use the options in the “Positions” section. The assets you bought in the spot market will appear in your trading account.
Trends in the currency market are strong and directional partly due to the demand for carry trades. The Japanese yen’s low borrowing cost is a unique attribute that’s also been capitalized by equity and commodity traders around the world. Investors in other markets have begun to put on their own versions of the carry trade by shorting the yen and buying U.S. or Chinese stocks.
- First, select the crypto asset you want to trade from the highlighted menu in the “Pre-defined” strategies section at the bottom of the block trading homepage.
- The trader may buy and sell currency prices that are divergent at the time but are extremely likely, at least according to empirical evidence, to rapidly converge, offering him some profits when he closes the trade.
- Spreads between futures and spot prices are often narrow relative to the size of positions required to profit meaningfully with carry trades.
- Since the carry trade strategy involves borrowing from a lower interest rate currency and to fund purchasing a currency that provides a higher rate, interest rates play a key role in the strategy.
- Alternatively, a trader who settles the futures leg of a carry trade can opt to “roll over” their trade to a later-dated futures contract.
So, don’t just go into a currency trade because of interest rate differential. Do a proper fundamental and technical analysis to be sure the trade feels safe, and the market has a great potential of moving in your favor before going for a trade. You’ll see the trade listed on the RFQ Board, including important information such as the shakepay review time and date it was created, time until expiry, status, a brief description of the strategy, and the counterparty making the quote. You can also change whether each leg is a buy or sell order using the green B and red S. Since we’re placing a carry trade rather than a reverse carry trade, we’ll leave them as their default sides.

Carry trades also perform well in low-volatility environments because traders are more willing to take on risk. So most carry traders are perfectly happy if the currency doesn’t move one penny. The big hedge funds that have a lot of money at stake are perfectly happy if the currency doesn’t move because they’ll still earn the leveraged yield. Investors may also favor carry trades because they earn interest revenue even if the currency pair fails to move one penny. This often isn’t the case because forex trading typically entails currencies with fluctuating values but there’s potential to earn both interest revenue as well as capital appreciation with these types of trades. Taking this example a step further, let’s say that instead of the stock market, the investor converted the borrowed amount of $10,000 and placed it in an exotic currency (EC) deposit offering an interest rate of 6%.
Since currencies are traded in pairs, all you need to do to make a currency carry trade is to buy AUD/JPY or NZD/JPY through a forex broker. A carry trade strategy entails borrowing at a low-interest rate from one currency and investing in an asset that provides a higher rate of return in another currency. Cash-and-carry trades are a tried and trusted method to profit from price discrepancies between the futures and spot markets. The strategy is common across many markets, but crypto’s volatility and pricing inefficiencies make it particularly powerful in digital asset markets. Alongside the spread narrowing, perpetual-swap carry trades present another opportunity to profit. Since they have no settlement date, they use a mechanism called the funding rate to ensure that contract prices don’t drift too far from their underlying’s spot price.
This is the preferred way of trading carry for investment banks and hedge funds. The strategy may be a bit tricky for individuals because trading a basket would require greater capital but it can still be accomplished with smaller lot sizes. The key with a basket is to dynamically change the portfolio allocations based on the interest rate curve and the monetary policies of the central banks. An excessively strong currency could take a big bite out of exports for countries that are dependent on exports. An excessively weak currency could hurt the earnings of companies with foreign operations.
For example, the U.S. dollar could appreciate against the Australian dollar if the U.S. central bank raises interest rates at a time when the Australian central bank is finished tightening its rates. The best time to get into a carry trade is when central banks are raising (or thinking about) interest rates. Many people are jumping velocity trade onto the carry trade bandwagon and pushing up the value of the currency pair. Similarly, these trades work well during times of low volatility since traders are willing to take on more risk. As long as the currency’s value doesn’t fall — even if it doesn’t move much, or at all — traders will still be able to get paid.
Example of a Cash-and-Carry Trade
But if the yen gets stronger and the dollar stays the same, the trader will earn a smaller profit, or even lose money on the trade. In April, carry traders surprised by unexpected dollar strength had to cut short positions and protect returns. Foreign investors are less compelled to go long on the currency pair and are more likely to look elsewhere for more profitable opportunities when interest rates decrease.
So, as a trader, you have to look for currency pairs with high interest rate differentials. The funding currency (the currency with which the fund is borrowed) normally has a low interest rate, while the asset currency (the currency in which the asset is bought) must have a high interest rate. The first step in making a profitable carry trade is to find a currency that offers a high-interest rate and one that provides a low rate. What you need to do is to find and match the currencies with the highest and lowest yields. New Zealand and Australia often have the highest yields, while Japan has the lowest.
Carry trade and arbitrage are similar, but they are not the same unless when the arbitrage is based on interest rate differences. Arbitrage trading is when a trader tries to gain from discrepancies in the price of an asset or related assets. The trader may buy and sell currency prices that are divergent at the time but are extremely likely, at least according to empirical evidence, to rapidly converge, offering him some profits when he closes the trade. For example, 2022 was a perfect example of how fast macro numbers can change. The trade largely collapsed in 2008 particularly in regard to the yen.
The funding rate is a periodic payment made from one side of a trade to the other. Essentially, it incentivizes the participant on the losing side to keep the position open. Trading forex markets using the carry trade requires an account with a forex provider like IG. Many traders watch major forex pairs like EUR/USD, GBP/USD, or USD/JPY for carry trade opportunities. You can help develop your forex trading strategies using resources like IG’s Trading Academy. You can see that if the dollar increased in value while the yen stayed the same, the profits would be even greater.
Carry trades involving perpetual swaps are also riskier than those involving futures contracts. With a known settlement date, a futures contract price almost always converges with the spot price. The spread should eventually narrow with perpetual swaps, meaning that positions can be closed in profit. In addition to deploying carry trades between the aafx broker review spot and futures markets, cryptocurrency traders can look for price discrepancies between spot prices and perpetual swaps. Since perpetual swaps have no defined settlement date, the spread might take longer to narrow. However, in volatile markets like cryptocurrency, price reversals are common, which can coincide with the spread flipping entirely.
Managers undertake extensive research and fundamental analysis, formulating views on central bank policy and country-specific and global macroeconomic drivers. It’s important to choose a skilled investment manager, especially when considering complex investment strategies. While carry trading is often used within currency markets, it’s a trading style that’s also executed across commodities, fixed-income, and equity markets. A risk in carry trading is that foreign exchange rates may change in such a way that the investor would have to pay back more expensive currency with less valuable currency.
Price action risk
Therefore, futures prices often drift from the current spot price, presenting an opportunity to profit with relatively little risk. The carry trade is a popular strategy that attempts to profit from interest rate differentials between two regions by borrowing, or shorting, a currency with low interest rates to fund, or buy, a currency with a higher interest rate. But a period of interest rate reduction won’t offer big rewards in carry trades for traders. When rates are dropping, demand for the currency also tends to dwindle, and selling off the currency becomes difficult.
How do make money on carry trades?
The goal is to capture the difference between the interest rates of the funding currency (borrowed at a low rate) and the asset currency (invested for a higher return). This interest rate differential forms the basis for potential profits. A carry trade is a relatively low-risk strategy that enables traders to profit from price differences between spot and futures contracts, or between spot and perpetual-swap prices. When a futures contract has a higher price than its underlying asset’s spot price, a trader can buy in the spot market and sell contracts for the same quantity of the underlying in the futures market. As the two prices naturally converge as settlement approaches, the trader can exit both positions and will make the original difference in profit.
An investor can borrow in Japanese yen, effectively pay 0% interest, while buying New Zealand or Australian dollars, earning 3.50% and 2.85%, respectively, at prevailing rates, minus trading fees and applicable costs. A trader attempts to take advantage of differences in interest rates in a carry trade. Rate differences may be small but carry trades are often executed with leverage to enhance profitability potential. You can begin carry trading by understanding which currencies offer high yields, which offer low yields, and how you can optimize these positions. All things equal, a forex position with positive carry should produce consistent profits, however, the market is rarely equal for even a minute. However, by learning the carry trade strategy, you may be able to choose currency pairs that are likely to generate capital.
